In the operational cycle of corporate accounting in India, managing accounts payable (AP) is far more complex than simply recording bills and initiating payouts. Accounts payable teams act as the gatekeepers of corporate cash flow and tax compliance. In search of operational efficiency, companies often face double-payment losses, vendor billing errors, and, worst of all, severe tax penalties due to unaligned purchase data.

Under the Indian tax regime, where **Input Tax Credit (ITC)** claims are strictly verified against actual goods received and supplier filings, manual purchase booking exposes businesses to audit failures. Establishing a robust **3-way matching** protocol is the most effective internal control to safeguard company capital and secure tax compliance.


1. The Mechanics: 2-Way vs. 3-Way vs. 4-Way Matching

A matching workflow defines the validation layers a vendor invoice must pass before the finance department clears it for payment. The appropriate matching type depends on what is being procured:

1. Two-Way Matching (PO + Invoice)

This process verifies that the items and prices on the **Supplier Invoice** match the details on the original **Purchase Order (PO)**. It is primarily used for service contracts, consulting retainers, software-as-a-service (SaaS) subscriptions, and utility bills, where physical inventories are not received and no receipt notes are generated.

2. Three-Way Matching (PO + GRN + Invoice)

This protocol adds a third verification document: the **Goods Receipt Note (GRN)** or Service Entry Sheet (SES). The process matches:

  • What was ordered (Purchase Order quantity and price).
  • What was physically received (Goods Receipt Note quantity).
  • What is being billed (Supplier Invoice quantity, price, and tax splits).

This is the standard control for raw material procurement, merchandise stock, and physical capital goods.

3. Four-Way Matching (PO + GRN + Quality Inspection + Invoice)

Introduces a fourth validation layer: the **Quality Inspection Report**. This is standard in highly regulated sectors (like pharmaceuticals, chemicals, and precision manufacturing) where goods must be certified for quality before the accounting liability is recognized.

2. The Anatomy of the Three Key Documents

To run a successful 3-way match, the AP system must extract and cross-reference specific data fields across all three documents:

  • Purchase Order (PO): Generated by the purchasing department. It is the legal offer containing the Buyer's GSTIN, Supplier's GSTIN, PO Number, Date, SKU codes, quantities, agreed unit rates, payment terms, and expected HSN codes with respective tax percentages.
  • Goods Receipt Note (GRN): Issued by the warehouse team upon delivery. It contains the GRN Number, Date, Linked PO Number, Supplier Delivery Challan (DC) reference, SKU codes, and the physical count of units received (differentiating between accepted, rejected, and short-received quantities).
  • Supplier Invoice: The tax document sent by the vendor. It contains the Tax Invoice Number, Date, IRN (Invoice Reference Number) for e-invoicing, QR Code, Supplier and Buyer GSTINs, SKU descriptions, HSN codes, unit rates, tax splits (CGST, SGST, IGST), and Bank Account details.

3. India-Specific Tax and Compliance Integration

In India, 3-way matching is directly tied to tax compliance and cash preservation:

A. CGST Act Section 16(2)(b) Compliance

Section 16 of the Central Goods and Services Tax (CGST) Act outlines the mandatory conditions to claim Input Tax Credit (ITC). Section 16(2)(b) explicitly states that the buyer **must have physically received the goods or services** to claim the tax credit.

If a vendor bills you for 1,000 kg of raw materials, but your warehouse team logs only 900 kg in the GRN due to transit loss, claiming ITC on the full 1,000 kg violates the CGST Act. The 3-way match flags this difference, allowing the tax team to claim credit only on the 900 kg received and request a Credit Note u/s 34 for the shortfall.

B. MSME Section 43B(h) Protections

Under Section 43B(h) of the Income Tax Act, expenses outstanding to registered Micro and Small Enterprises must be cleared within 15 days (no agreement) or 45 days (with written agreement). If a matching error (e.g. billing rate mismatch) is left unresolved, the payment gets delayed.

If these disputes drag past the March 31st year-end boundary and cross the 45-day limit, the entire purchase expense is disallowed as a tax deduction. An automated 3-way match flags variances immediately, giving the AP team time to resolve issues within the MSME window.

  • Price Mismatches (Invoice > PO): Flag the invoice and place it in the exception queue. Route the invoice to the procurement manager to verify if a price hike was authorized. If approved, issue a retroactive PO amendment. If rejected, request the supplier to issue a revised invoice.
  • RCM Transactions: GTA services or lawyer fees subject to the Reverse Charge Mechanism (RCM) must be flagged. Verify that the supplier invoice does not collect GST, and verify that RCM self-liability ledgers are activated in Tally.

6. Step-by-Step Tally Prime Configuration Guide

To configure 3-way matching controls natively inside Tally Prime:

Step 1: Enable Inventory Tracking Features

Press **F11 (Features)** in Tally Prime. Under the Inventory section, set **Enable Purchase Order Processing** to **Yes**. Set **Use Tracking Numbers (enables receipt and delivery notes)** to **Yes**. This activates the GRN workflow.

Step 2: Record the Purchase Order (Ctrl+F9)

Create a Purchase Order voucher. Enter the supplier details, SKU codes, ordered quantities, agreed unit prices, and GST rates. Tally registers this order as a pending purchase commitment.

Step 3: Record the Goods Receipt Note (Alt+F9)
